How it works

How forex trading works.

Currencies are always traded in pairs. The price of EUR/USD tells you how many US dollars one euro buys. If you think the euro will strengthen against the dollar, you buy the pair; if you expect it to weaken, you sell.

With a CFD you never exchange currencies. You simply take a position on the price moving, and your profit or loss is the difference between your opening and closing price, multiplied by your position size.

Pip
The fourth decimal place for most pairs (0.0001), or the second for yen pairs.
Lot
A standard lot is 100,000 units of the base currency; the minimum trade is 0.01 lot.
Spread
The difference between the buy and sell price, and part of your trading cost.
Swap
A small overnight adjustment based on the interest-rate difference between the two currencies.

Worked example

EUR/USD
DirectionBuy (long)
Position size1 lot = 100,000 EUR
Opening price1.08500
Position value$108,500
Margin required (1%)$1,085
Value of 1 pip$10
Price rises to 1.09000 (+50 pips)+$500
Price falls to 1.08000 (−50 pips)−$500

Illustrative only, using hypothetical prices. Excludes spread, commission and overnight swap. Leverage magnifies losses as well as gains, and losses can exceed the margin shown.
